How to Calculate Absolute Return (A Step-by-Step Example)
Imagine a business that has been making sales over the past five years. In the first year, it generated $1 million in sales. In the second year, sales rose to $1.1 million. The third year saw $1.5 million, the fourth year $1.7 million, and in the fifth and current year, sales reached $2.2 million.
Now, let’s focus on these sales figures to understand the concept of Absolute Return. This same method can be applied to profits, stock prices, mutual funds, or any financial metric where you compare the beginning and the end values.
When we talk about Absolute Return, we're simply looking at how much the value has grown from the starting point to the current point. The formula is:
Absolute Return = (Final Value - Initial Value) / Initial Value
In our case:
• Initial Value = $1,000,000 (Year 1)
• Final Value = $2,200,000 (Year 5)
Absolute Return = (2,200,000 - 1,000,000) / 1,000,000
Absolute Return = 1.2
To express this as a percentage:
Absolute Return = 1.2 × 100% = 120%
This means the business experienced an absolute return of 120%—it turned a $1 million investment into $2.2 million, resulting in a $1.2 million profit.
